Understanding EMI Calculations for Home Loans

An Equated Monthly Installment (EMI) is the fixed payment amount made by a borrower to a lender at a specified date each calendar month. EMIs are used to pay off both interest and principal each month so that over a specified number of years, the loan is paid off in full.

The Mathematical Formula

The mathematical formula to calculate EMI is: E = P x r x (1 + r)^n / ((1 + r)^n - 1)

  • E is EMI
  • P is Principal Loan Amount
  • r is rate of interest calculated on monthly basis. (i.e., r = Rate of Annual interest/12/100)
  • n is loan term / tenure / duration in number of months

Why does the Interest Component Shrink Over Time?

In the initial years of your loan, a large portion of your EMI goes towards paying the interest. This is because interest is calculated on the outstanding principal. As you continue to pay your EMIs, the principal amount decreases, and as a result, the interest component of your EMI also decreases. Towards the end of your loan tenure, a larger chunk of your EMI goes towards paying off the principal amount.

  1. Increase your EMI Amount: A nominal increase of just 10% in your EMI can drastically reduce your loan tenure and save you thousands in interest.
  2. Make Annual Pre-payments: Standard practice dictates that throwing your annual bonus into the principal essentially skips multiple months of interest accumulation in the future.
  3. Refinance if Rates Drop: If market interest rates fall by more than 0.5%, consider transferring your loan balance.
